My free hotmail ID works with outlook express. Maybe because yours is a new ID and mine is an old one.
When did you create this id?

Have you tried setting up the account details again. From the error it does look like you aren't allowed access via http although I am sure the new service settings don't allow any access via outlook unless you have hotmail plus - not just no sending. I think they also changed the process so you only logon via https then it switches back to http - that's what happens in a browser now. They want you (not unreasonably) to pay for the service.

just sign in once in a while via browser - you should be ok for a while, until they want you to sign in again
Running free hotmail through outlook with no problems.
Try lynchies suggestion.
Try deleting/creating the account.
If that doesn't work try a new PST
